I have a desktop PC and a Laptop that are both connected to the Internet via a router (Linksys WRT54GS) and I was wondering how to set up a wireless LAN so that my brother and I can play a game against each other between the 2 systems.

If both computers already access the internet through the router, you already have the LAN. Are you currently unable to play games locally?

Yes it seems so.
I used to connect using a different router & we could use LAN perfectly and we experienced extremely high transfer rates of files between the two computers over Windows Live Messenger (around 1mb/s). Now the transfer rate is nowhere near what it used to be which is around only 5kb/s which has lead me to believe that the LAN is no longer active.

Well, if the PCs can communicate at all with each other then they are networked (on a LAN as they are local to each other). It sounds like you are having a performance issue on your network. Nailing down a performance bottle neck can be tricky, especially remotely, but we can give it a go.
We need to start with collecting some info.
How are the PCs networked, wired or wireless?
Are you running XP SP2?
If wireless,
What channel are you using?
Are you using WEP or WPA?
Have you tried other wireless channels?
If wired,
Check all your connections, make sure none are loose.
Ok, now for some general stuff.
Determine the ip address of both machine and the default gateway.
Do the following and post back the outputs.
[run the following in a command window]
From each machine ping the default gateway, then ping the other machine.
Then run tracert to the other machine.
